You have to have breed the pet twice, resulting in two babies before you can upgrade a playpen.

When they refer to the playpens, they mean the actual play areas each animal family is in, not the decoration.
once you have a complete family, just tap on the playpen and the upgrade option appears. You can do two upgrades, to rank two then to rank 3.
You have to own a complete family first (two parents + two babies) before you can upgrade. Then, just tap on the pets' playpen and tap the "upgrade" button.
