I've seen an item on my neighbors islands that looks like a lava pit. Is this a decoration or does it have another purpose?

It's a piece of foliage that you can clear out for an expensive price. In my opinion it looks cool and I wouldn't clear it for anything. ;)

With two , you can have a really big BBQ and all your monsters can invite their dragon friends!!
